Fitch warns of profit squeeze for Philippine banks amid falling interest rates

Philippine banks are poised to feel the significant impact of declining interest rates in the Asia-Pacific region, according to Fitch Ratings.

The credit rating agency predicts that local lenders could face substantial pressure on their profitability as a result of reduced policy rates.

Fitch estimates that interest rates in the Philippines could decrease by approximately 200 basis points by the end of 2026. This significant decline, driven by easing inflation and central bank efforts to stimulate economic growth, is expected to compress net interest margins (NIMs) of Philippine banks by 20 to 40 basis points.

While the projected decline in NIMs is a concern, Fitch notes that Philippine banks have historically pursued higher-margin lending strategies to support profitability. However, the impact of rate cuts could still erode a portion of this advantage.

To mitigate the negative impact of lower interest rates, Philippine banks may need to implement strategic measures to bolster earnings. These strategies could include optimizing asset and liability management, expanding fee-based income, and exploring opportunities in digital banking.

Despite the potential challenges, Fitch remains optimistic about the long-term outlook for Philippine banks. Robust loan growth, driven by steady economic activity, is expected to support profitability in the coming years.

The gradual nature of the rate-cutting cycle will allow banks to benefit from the margin expansion experienced in 2022 and 2023.
